Economics is the study of how people, firms or institutions organize to maximize their overall well being. In order to understand different types of economic systems, we must first start with an examination of what it is not. The study of economics is not a science; it is simply a description of how people and institutions interact to facilitate their interaction. It is not concerned with how people or institutions would interact if everyone was given a different set of preferences and rules, as these rules and preferences would simply cause chaos.
Most all of the different types of economic systems that have been described are based on a laissez-faire society. People voluntarily exchange their current goods and services for a better deal in the future. The exchange is typically done voluntarily by individuals because they believe that they will receive a greater amount of goods and services at a discounted price in the future. There is no force used to force people to exchange their current goods and services for future goods and services.
A laissez faire economic system allows individuals to pursue their own private interests without interference from other individuals and institutions. This type of system tends to be characterized by limited government regulation and tends to encourage competition among businesses to increase output while lowering costs. Because of this, there tend to be numerous different types of economic systems based on different variations of laissez faire. These include classical economic systems which are quite laissez faire, market-based economic systems such as the Price Principles and centrally planned economic systems such as the centrally planned economies.
Classical economics teaches that individuals should take a risk in providing monetary support to businesses and other financial institutions. Individuals will be more inclined to participate in a system where the risk of investing in a business is relatively small compared to the potential reward. By contrast, laissez faire economic systems allow individuals to invest large amounts of money into an economic undertaking with little or no risk because all actions are self-regulating. For example, if an individual owns shares in a small business, they will likely choose to sell their shares rather than contribute cash to the business. Both systems tend to encourage investment by providing a buffer to protect against losses.
The centrally planned economic system is an economic system where the planning of the economy is directed by a central political body. Centralized planning is sometimes used to control the economy by creating laws and rules that dictate how property is to be disposed of, how taxes are to be levied, and how the various economic activities of the country are to be conducted. These systems often have different types of constraints on how the government controls the economy. These include protection of the free market and the allocation of resources according to goals established by the government.
Although all three different types of economic systems can be successful, it is often difficult for a government to determine what type of economic system is best for itself. The best system for a country would depend on its current circumstances as well as the long-term goals of the country. Governments should always seek to balance the benefits of laissez faire with the necessity for economic security.
